Junior Associate of Indian Institute of Bankers, or JAIIB, is a (flagship course) Associate examination offered by IIBF that is exclusively open to regular Institute members. When a resource is offered as security for a loan, this is known as hypothecation. The ownership rights to the asset, including any revenue it produces, remain with the asset’s original owner. But if the conditions of the contract are broken, the lender may take possession of the asset. An assignment, lien, or mortgage is not the same as hypothecation.
HYPOTHECATION IN MORTGAGES
Mortgage lending is where hypothecation happens most frequently. A loan with a mortgage as its security is backed by real estate. The home is theoretically the borrower’s, but because it is being used as collateral, the mortgage lender has the right to seize it if the borrower is unable to make the loan payments, as was the case during the foreclosure crisis.
Similar to mortgages, auto loans are backed by the underlying vehicle. On the other hand, because there is no collateral available to be claimed in the case of default, unsecured loans cannot be hypothecated. It is simpler to obtain a loan under hypothecation because the borrower has pledged collateral as security for the lender, who may also give a cheaper interest rate than under an unsecured loan.
HYPOTHECATION IN INVESTING
Another typical type of hypothecation is margin lending in brokerage accounts. An investor who uses margin to trade does so by taking out a loan from the brokerage. As a result, they may be able to use a larger portion of the funds in their existing accounts to make larger investments and maybe realize greater gains from the sale of securities.
However, this kind of hypothecation carries some risk. Investors who opt to buy on margin or trade short acknowledge that those securities may need to be liquidated in the event of a margin call. Assets in an investor’s account are owned by the investor, but if the broker issues a margin call that the investor is unable to make to cover losses, the broker may sell the securities.
HYPOTHECATION IN COMMERCIAL REAL ESTATE
The concept of hypothecation is the same in commercial and residential real estate finance. To guarantee a loan, the borrower provides collateral. So once more, an investor taking out a loan to buy a rental property, such as an apartment complex or a duplex, would put the asset up as security for the loan.
The way construction loans operate in commercial real estate varies slightly. The borrower would be required to furnish the alternative property in lieu of the property that would otherwise serve as collateral because it hasn’t been constructed. But in terms of default, the same criteria would apply. Lenders have the right to seize the collateral if borrowers default on loan payments.

EXAMPLES OF HYPOTHECATION AGREEMENT
The most frequent association of hypothecation in real estate is with mortgage loans. For instance, a rental property might be hypothecated as security for a mortgage that a bank has provided. The bank has no claim on rental revenue while the property is still being used as collateral; but, if the landlord fails on the loan, the bank may confiscate the property by starting a foreclosure process.
Lenders looking to reduce risk when making loans may find some comfort in the use of hypothecation in real estate agreements. If the borrower defaults for any reason, the bank may be able to recover some of its losses if it is successful in taking possession of the property through foreclosure and later selling it. In that regard, hypothecation helps to maintain stability within the mortgage financing sector.
Borrowers may also benefit from hypothecation. Borrowers may find it simpler to get mortgage loans with a lesser down payment or lower credit score restrictions by engaging in this kind of agreement. Due to the lender taking on less risk, they can also be eligible for more enticing interest rates.
